The U.S. dollar gained against the euro and Swiss franc after August inflation reinforced expectations that the Federal Reserve will raise interest rates at its next meeting. Reuters reported the euro near $1.1595 and the dollar around 0.817 Swiss francs, while rate markets moved to price a high probability of a quarter-point Fed hike.

Why the dollar reaction was not stronger

Normally, a sharp rise in U.S. rate expectations is a clear positive for the dollar because higher yields improve the currency's relative carry. This time the response was more mixed because Middle East tensions and oil-price volatility are also influencing safe-haven flows and inflation expectations.

The yen is following a different policy story

The yen strengthened as markets also looked toward possible Bank of Japan tightening. That creates an unusual backdrop in which both U.S. and Japanese policy expectations can become more hawkish at the same time, making USD/JPY more sensitive to relative-yield changes than a simple dollar-direction trade.

What to watch next

The Fed decision is the main near-term catalyst, followed by the Bank of Japan. Traders should watch two-year yield differentials, oil prices and whether the dollar index can extend gains despite the broader risk backdrop. EUR/USD and USD/CHF remain useful gauges of how much monetary-policy divergence is already priced.
