The European Securities and Markets Authority has warned that strong investor optimism may be masking a worsening macro-financial backdrop. In its second risk-monitoring report of 2026, ESMA said stretched technology valuations, persistent inflation and geopolitical tension are testing market resilience even though asset prices have repeatedly recovered from shocks.

The key risk is the gap between prices and fundamentals

ESMA's concern is not simply that valuations are high. The regulator argues that the gap between upbeat market pricing and weaker economic conditions is widening. If investors suddenly reassess growth, inflation or geopolitical risk, that disconnect could produce a faster and more disorderly correction than markets currently imply.

Technology and AI are part of the vulnerability

Strong performance in technology and AI-linked assets has helped sustain optimism and high valuations. ESMA does not argue that those themes are fundamentally invalid, but it notes that concentrated leadership can increase sensitivity if expectations change or financing conditions tighten. The report also highlights cyber and frontier-AI risks to market infrastructure.

What investors should watch

The most useful cross-asset signals are volatility, market breadth, credit spreads and the relationship between equity prices and sovereign yields. If valuations stay high while growth expectations weaken and funding costs remain elevated, the probability of a sharper repricing increases even without a single obvious trigger.
